Definition
Takaful (translated as solidarity or mutual guarantee is a type of Islamic Insurance wherein members contribute money into a pool system to guarantee each other against loss or damage. It is based on Shariah and an alternative to conventional insurance, which contains forbidden riba (usury) and gharar. Here individuals are responsible to co-operate and protect one another. Takaful policies cover health, life, and general insurance needs. Takaful insurance company can only invest in halal businesses. Basically they are not allowed to invest in companies that deal in interest, alcohol, gambling or provide too much uncertainty.

The takaful industry has grown into a $27.7 billion of contributions in 2018, from a 2011 figure of $12 billion.The movement has been praised as providing superior alternatives insurance that reinvigorate human capital, emphasize personal dignity, community self-help, and economic self-development but also criticized as having dwindled in scope to an industry of conventional insurance with Arabic terminology and language of contract. The fundamentals underlying takaful are very similar to co-operative and mutual principles that are accepted under Islamic law.

Allah SWT has commanded us to help one another in al-Birr and in al-Taqwa : And help one another in righteousness and piety, and help not one another in sin and aggression, and keep your duty to Allah. Surely Allah is Severe in requiting (evil). (Al Maidah. 5:2)

An Islamic insurance company operating a takafulfundmust operate under the following principles:

Takaful works on the principle of Tabarru and Taawun.

Tabarru means a donation or a gift.

Taawun means mutual assistance.

• It must operate according to Islamic co-operative principles.
• A reinsurance commission may only be received from or paid out to Islamic insurance and reinsurance companies.
• The insurance company must maintain two separatefunds: a participant and policyholder fund, and a shareholder fund.

Funds collected through Takaful premiums is invested in Shariah compliant investments that involve environmentally friendly and socially responsible business activities. Most of the profits from these funds are shared among the participants. Besides, Takaful involves each participant giving away as donation (Tabarru) a certain proportion of the full amount of the contributions required to be paid. Therefore, by joining Takaful, every participant is indirectly involved in charity and social welfare.

How Takaful Operates
All partiesor policyholders in a takafularrangementagree to guarantee each other and make contributions to a pool or mutual fund instead of paying premiums. The pool of collected contributions creates the takaful fund. Each participants contribution is based on the type of coverage they require andtheir personal circumstances. A portion of the fund is invested in a Sharia compliant profitable business.

A takaful contractspecifies the nature of the risk and the length of the coverage, similar to that of a conventional insurance policy.

The takaful fund is managed and administered on behalf of the participants by a takaful operator, who charges an agreed-upon fee to cover costs. Much like a conventional insurance company, costs include sales and marketing, underwriting, and claims management.

Any claims made by participants are paid out of the takaful fund and any remaining surpluses, after making provisions for the likely cost of future claims and other reserves, belong to the participants (policy holders) in the fund, not the takafuloperator. Those fundsmay be distributed to the participants as cash dividends or distributions, or viaareduction in future contributions. The surplus is not treated as the profit to the fund.

Takaful vs. Conventional Insurance
Most Islamic jurists conclude that conventional insurance is unacceptable inIslam because it does not conform to sharia for the following reasons: Takaful is free from the elements of uncertainty (Gharar), Gambling (Maysir) and Interest (Riba).

• Conventional insuranceincludes an element of al-gharar or uncertainty.
• Conventional insurance isbased on the concept and practice of charging interest or riba.
• slamic insurance, on the other hand,is based on tabarru, where a portionof the contributions made by participants istreated as a donation. This is why policyholders in takaful are usually referred to as participants.
• Conventional insuranceis considered a form of Maysir or gambling.

What are the different models adopted in Takaful?

There are four commonly adopted models :

1. Mudaraba, 2. Wakala, 3. Waqf 4. Hybrid model.

• The Mudaraba Model” In the Mudaraba model, the Fund Manager invests the surplus of the pooled money on the Mudaraba basis and the same with the other model The fund manager is entitled to a share in surplus but not entitled to a salary or any fee.

• In the Wakala model, the fund manager is entitled to a specific fee but not the share of the surplus.

• In the Waqf model, the fund manager is entitled to a salary.

• In a Hybrid model, the fund manager is entitled to a share in net realization as well as a fee for his or her services to manage the contributions and claims. The Hybrid Model is where two different structures of Islamic finance, e.g. the Mudaraba and Wakala are used in a single model then it is referred to as a hybrid model.

A Working Example of Takaful
Lets suppose there are ten participants who are contributing $10 each into a fund, making a total contribution of $100.

The Fund Operator is appointed to manage this fund of $100 for a period of one year.

From this $100;
$70 dollars are distributed to the claims account and
$30 dollars to the investment account
In the claims account, we have $70 which is used to pay for the losses claimed by the participants, in these twelve months if there were two claims made and the fund operators paid $30.

From the remaining $40 in the claims pool the fund operator deducts operation expenses including the fee of the fund manager, who is working as an agent and distributes the rest to the participants at the end of 12 months.

The $30 dollars in the investment account will be invested in Sharia permissible businesses.

If there is any profit after the one year from the investments then the fund operator will distribute the profit amongst the participants after deducting the operating expenses.

The fee for the Fund Operator

Based on the Takaful structure an agreed fee would be paid to the fund operator in a WAKALA structure a fee is paid and in a MUDARABA structure the fund manager share from the realised profit on an agreed ratio. The other important point is that the remaining amounts in the investment account and claims account are distributed to the participant at the end based on the WAKALA and the MUDARABA models.

But in the case of Waqf model, it would be retained as a reserve and not distributed.

Takaful Categories

Before you apply for Takaful you should know the products. There are two categories one as a General Takaful and the other is Family Takaful.

General Takaful provides protection on a short-term basis normally covering a period of one year.

This includes the following claims:

• fire accidents
• car accidents
• marine accidents
• airplane accidents
• liability and breach of trust

Family Takaful includes insurance against the risk of disability and death.

Family Takaful offers a combination of protection and long term savings usually covering a period of more than one year. It provides financial benefits if the insured is inflicted by a tragedy.
